Put simply, <strong>index funds allow investors to purchase portfolios\u2014collections of stocks\u2014that represent large portions of the stock market. <\/strong>In other words, investors can invest money into index funds, which is then used to purchase a portfolio representative of the stock market.<\/p>\n\n\n\n<p>(Shortform note: Index funds earn their name because they aim to track certain market indices\u2014<a href=\"https:\/\/www.investor.gov\/introduction-investing\/investing-basics\/investment-products\/mutual-funds-and-exchange-traded-4\">groups of securities (such as stocks and bonds) that represent different areas of the market<\/a>. As such, there are <a href=\"https:\/\/www.bankrate.com\/investing\/types-of-index-funds\/\">different types of index funds<\/a>. For example, although traditional index funds aim to reflect the market as a whole, <a href=\"https:\/\/institutional.fidelity.com\/app\/funds-and-products\/etf\/snapshot\/FIIS_ETF_FNCL\/fidelity-msci-financials-index-etf.html\">Fidelity\u2019s Financial Index ETF<\/a> aims to reflect the financial sector of the US stock market in particular.)<\/p>\n\n\n\n<p>Bogle observes that Traditional Index Funds (TIFs) essentially represent the <em>entire <\/em>stock market. For example, some TIFs own shares of the entire S&amp;P 500, which tracks the stock performance of the 500 largest companies in the US. Because they represent the entire market, TIFs\u2019 goal is to generate returns in line with the market\u2019s average returns.&nbsp;<\/p>\n\n\n\n<p>(Shortform note: Strictly speaking, because the S&amp;P 500 only includes <em>publicly<\/em> traded companies, it doesn\u2019t contain the 500 largest companies in the US\u2014because some of these companies are<em> privately<\/em> traded. The <a href=\"https:\/\/www.investopedia.com\/ask\/answers\/033115\/what-difference-between-sp-500-and-fortune-500.asp\">Fortune 500<\/a>, which ranks the 500 largest US companies based on their revenue, includes these privately traded companies in addition to many of those on the S&amp;P 500.)<\/p>\n\n\n\n<p>Because index funds reflect the stock market\u2019s long-term growth, Bogle notes that investors are supposed to hold them indefinitely. In light of this strategy, index fund managers play a relatively small role and incur fewer fees and commissions.&nbsp;<\/p>\n\n\n\n<p>The key difference between an index vs. mutual fund is that the latter is <em>actively managed<\/em>. In other words, mutual funds are overseen by financial managers, assisted by large teams of analysts, who try to beat the stock market returns.<\/p>\n\n\n\n<p>(Shortform note: Although it\u2019s standard to distinguish between mutual funds and index funds, it bears mentioning that index funds are technically a <em>kind <\/em>of mutual fund\u2014one that simply tracks a given stock index. However, when investment experts like Bogle discuss \u201cmutual funds,\u201d they\u2019re typically referring to <em>actively managed <\/em>mutual funds. So, we\u2019ll follow suit with Bogle in this guide and use \u201cmutual fund\u201d interchangeably with \u201cactively managed fund.\u201d)<\/p>\n\n\n\n<p>Because they attempt to outperform the market, mutual fund managers can\u2019t follow the same strategy as index funds, which attempt to generate market-average returns. For one, mutual fund portfolios contain far fewer stocks than index funds. Additionally, because mutual fund managers are constantly purchasing and selling stocks, Bogle observes that mutual funds have much greater portfolio turnover than index funds.<\/p>\n\n\n\n<p>(Shortform note: While mutual funds are actively managed, some <em>exchange-traded funds<\/em>\u2014<a href=\"https:\/\/www.investopedia.com\/terms\/e\/etf.asp\">pre-packaged pools of stocks<\/a> that can be traded daily\u2014are managed by \u201crobo-advisors.\u201d Basically, these <a href=\"https:\/\/www.forbes.com\/advisor\/investing\/what-is-robo-advisor\/\">robo-advisors are algorithms<\/a> that automatically <a href=\"https:\/\/www.shortform.com\/blog\/how-does-warren-buffett-invest\/\">manage your portfolio<\/a> for you.
