The balance sheet consists of three main sections\u2014assets, liabilities, and how much equity the owners have in the business. The fundamental equation behind the balance sheet states that <strong>assets always equal liabilities plus equity.<\/strong> <a href=\"https:\/\/www.investopedia.com\/terms\/a\/asset.asp\" target=\"_blank\" rel=\"noreferrer noopener\">Assets<\/a><em> <\/em>are what the company owns, including cash, equipment, and intangibles like brand names and intellectual property. <a href=\"https:\/\/www.investopedia.com\/terms\/l\/liability.asp\" target=\"_blank\" rel=\"noreferrer noopener\">Liabilities<\/a> are what the company owes in the form of outstanding debts. Lastly, <a href=\"https:\/\/www.investopedia.com\/terms\/e\/equity.asp\" target=\"_blank\" rel=\"noreferrer noopener\">equity<\/a> shows what the company\u2019s owners\u2019 stake is worth. To conceptualize this, think of owning a house. Your asset would be the assessed value of your home. Your liability would be the balance left on your mortgage. Your equity, therefore, is the amount left over\u2014how much your ownership of your home is worth.<\/p>\n\n\n\n<figure class=\"wp-block-image\"><img decoding=\"async\" src=\"https:\/\/lh7-rt.googleusercontent.com\/docsz\/AD_4nXfakzeVenCjiENqQcrVZwjX4To-LGTD2nHHPrAoB1iVwUXM0aleu4UvUFqdeRnUOsL6tXb1JdZJj7d4RncnXThwLHFlKdJuY0QU0bmQOyZ682wk9yHx-vvBEcUc7tflRHWGbjD0?key=vTavO6SshmjMjoVsL7aq81qy\" alt=\"\"\/><\/figure>\n\n\n\n<p>(Shortform note: Analyzing the balance sheet is the nuts-and-bolts way to calculate a company\u2019s equity, but a short-hand approach used by many investors is based on <a href=\"https:\/\/www.investopedia.com\/terms\/e\/efficientmarkethypothesis.asp\" target=\"_blank\" rel=\"noreferrer noopener\">Efficient Market Theory (EMT)<\/a>\u2014the proposal that a business\u2019s stock price always reflects its true equity value. In his <a href=\"https:\/\/www.shortform.com\/app\/book\/the-essays-of-warren-buffett\" target=\"_blank\" rel=\"noreferrer noopener\"><em>Essays<\/em><\/a>, investor Warren Buffett argues that <a href=\"https:\/\/www.shortform.com\/app\/book\/the-essays-of-warren-buffett\/1-page-summary#economic-nonsense\" target=\"_blank\" rel=\"noreferrer noopener\">EMT is utter nonsense<\/a> and that a company\u2019s true value\u2014its owners\u2019 equity\u2014can only be achieved by digging through the balance sheet in the way that Berman and Knight describe.)<\/p>\n\n\n\n<p>Many of the line items on the balance sheet involve estimates and judgments similar to those on the income statement. For example, whatever methods you use to place value on unsold inventory, depreciate your assets, and estimate payments on outstanding debt will all require assumptions that can significantly impact the numbers. Berman and Knight warn that <strong><a href=\"https:\/\/www.shortform.com\/blog\/faulty-assumptions\/\">faulty assumptions<\/a> can lead to bad decisions or even to disaster,<\/strong> as seen during the 2008 financial crisis with <a href=\"https:\/\/www.shortform.com\/blog\/what-are-mortgage-backed-securities\/\">mortgage-backed securities<\/a>.<\/p>\n\n\n\n<p>(Shortform note: In <a href=\"https:\/\/www.shortform.com\/app\/book\/the-big-short\" target=\"_blank\" rel=\"noreferrer noopener\"><em>The Big Short<\/em><\/a>, Michael Lewis details the financial crisis that Berman and Knight use as an example of assumptions gone wrong. In this case, Wall Street financial institutions made the faulty assumption that <a href=\"https:\/\/www.shortform.com\/app\/book\/the-big-short\/chapter-1\" target=\"_blank\" rel=\"noreferrer noopener\">mortgage-backed securities<\/a>\u2014bonds that used bundles of home loans to generate revenue\u2014were stable financial instruments that would pay off for investors. This proved <em>dramatically <\/em>not to be the case. In 2007, when the actual value of the underlying loans <a href=\"https:\/\/www.shortform.com\/app\/book\/the-big-short\/chapter-7#the-crash-comes\" target=\"_blank\" rel=\"noreferrer noopener\">began to plummet below Wall Street\u2019s assumptions<\/a>, every bank and brokerage that listed these bonds as a balance sheet asset saw their equity plummet as well, triggering the financial meltdown that took place the following year.)<\/p>\n\n\n\n<h3 class=\"wp-block-heading\" id=\"h-reading-the-balance-sheet\">Reading the Balance Sheet<\/h3>\n\n\n\n<p>While managers often focus primarily on the income statement, Berman and Knight say that investors and financial professionals tend to examine the balance sheet first. This is because <strong>the balance sheet reveals important information about your company&#8217;s <\/strong><a href=\"https:\/\/www.investopedia.com\/terms\/s\/solvency.asp\" target=\"_blank\" rel=\"noreferrer noopener\"><strong>solvency<\/strong><\/a><strong> and overall financial health.<\/strong> For instance, someone interested in buying stock in your business might look at your balance sheet\u2019s equity line, divide that amount by the number of shares, and decide if your stock is priced too high or low. They might also look at how much outstanding debt you have to judge if your business has <a href=\"https:\/\/www.investopedia.com\/terms\/o\/overleveraged.asp\" target=\"_blank\" rel=\"noreferrer noopener\">overleveraged<\/a> itself to the point that it might risk insolvency during an economic downturn.<\/p>\n\n\n\n<p>(Shortform note: The balance sheet analysis that Berman and Knight describe is the strategy Warren Buffett used to make his first fortune. These were not healthy companies, but their assets could be sold off at a profit compared to the stock price Buffett paid to acquire them. Buffett\u2019s cardinal rule, however, was to avoid using debt to finance <a href=\"https:\/\/www.shortform.com\/blog\/acquisition-offer\/\">business acquisitions<\/a>. It was easy access to debt that drove the corporate takeover craze in the 1980s and the subsequent crash in the 1990s, which <a href=\"https:\/\/www.shortform.com\/app\/book\/the-snowball\/1-page-summary#buffett-in-crisis-the-strength-of-integrity\" target=\"_blank\" rel=\"noreferrer noopener\">Buffett personally stepped in to help mitigate<\/a>.)<\/p>\n\n\n\n<p>Berman and Knight are careful to be clear that the balance sheet doesn\u2019t exist in isolation, but is closely linked to other financial statements. <strong>Every change to the income statement impacts the balance sheet in some way.<\/strong> For instance, an uptick in income often increases owners&#8217; equity, while selling products at a discount may decrease total assets. Understanding these connections helps you see how your decisions might affect your company&#8217;s overall financial position beyond what\u2019s recorded on your income statement alone.<\/p>\n\n\n\n<p>(Shortform note: One tactic to adjust the income and balance sheets that\u2019s become prevalent in Hollywood is to cancel nearly completed films and take the loss as a write-off.
